What is EBITDA?

EBITDA means the earning before interest, tax, depreciation, and amortization. It is used to measure the company’s financial growth and measures earning potential. It is the indicator that makes it possible to rate the actual capability of the company.

Components of EBITDA:

Interest:

Interest means the net income. It depends on the company’s financial structure.

Taxes:

It comprises any federal income taxes, sales or excise taxes, and state or local taxes by the government or local regulatory authority.

Depreciation:

The component indicates the decrease in the monetary value of the company as time passes. It is the non-cash expense that assets the value reduction.

Amortization:

The non-cash expense involves the eventual expiration of the intangible assets. In other words, we say that it is the process of gradually writing off the asset’s cost.

EBITDA Formula:

We can compare our business in the same industry by using the EBITDA equation. If the company does not have a problem, then it can also be found out by the income statement. At the same time, the other components should be considered for the measuring of the profit. How to calculate EBITDA. There are two distinct formulas that will be considered for EBITDA calculation. The formulas are listed below:

Formula # 1:

EBITDA = revenue – expense + amortization + depreciation

Formula # 2:

EBITDA = net profit + taxes + interest + amortization + depreciation

Example:

An enterprise has a net profit of $5,500, the expense on interest is $3,500, taxes of $4,500, depreciation expense of $2,000, and amortization expense of $2,500. How to calculate EBITDA?

Solution:

We can calculate EBITDA by using net income. For calculating EBITDA, we have:

Given values:

Net profit = 5500 $

Interest = 3500 $

Taxes = 4500 $

Depreciation = 2000 $

Amortization = 2500 $

To find:

EBITDA =?

Formula:

EBITDA = Net profit + Interest + Taxes + Depreciation + Amortization

EBITDA = $5,500 + $3,500 + $4,500 + $2,000 + $2,500

              = $18,000

EBITDA and Net Income:

EBITDA and net income are necessary to evaluate a company’s core profitability. EBITDA is the indicator that calculates the profit of the company before paying expenses, tax, depreciation, and amortization.

On the other hand, net income is an indicator that calculates the total earning after paying the expenses, taxes, depreciation, and amortizations. The main difference between both is that one computes the profit before paying and the other computes the profit after paying.

Net income is the crucial indicator after all costs have been taken into account. A company’s financial success is summarised in great detail by its net income, which is the bottom-line number.

Why Does EBITDA Matter in Assessing Business Worth?
